I'm pretty sure at lower QPWDLVL settings, passwords for QNTC are sent to Windows as lower case.

I you certain the passwords match? Depending on your iSeries security level, you may not have mixed case passwords enabled. The users usually use a mixed case on their Windows domain, and type it into the "Green Screen" as mixed, but it is actually all uppercase on the iSeries.

Just a direction to investigate.
