Note that, on a technical point of view, there is no need to have any
Client (or iSeries, or System i, or IBM i) Access software installed on
the server. On server side, you only need 57xxSS1 option 12 Host
servers to be installed and host servers started. All software is used
on the PC.
When the software (57xxXE1 for Windows) is installed on the server it
is only used for download to the PC, or for automatic fix apply to the
PC from the server.
The only needed software on the server is 57xxXW1 which provides the
licensing mechanism. And, I am not sure it is really needed if you do
not use the only two options which require a license (5250 emulation
and file transfer).

Since the V5R4 version on the iseries only shows compatible does
that mean we are connecting to the iseries via V3R2 version on the
host?

No. You connect with the version installed on the PC. And iSeries
Access connections capabilities are found in this document

Also, we have a couple of Windows 7 machines that cannot connect
via V5R4 on the client. I read that you can connect to a V5R4 box
with the V6R1 version of iseries access (which I have the
software). We would like to test this out but I am unsure about
this since I see both V3R2 as installed and V5R4 as compatible on
the iseries.

For supported iSeries Access regarding Windows operating system, take a
look at this document

You can install IBM i Access V6R1 on your PC running Windows 7 and test
it to connect to your V5R4 server without any problem. Take care to
install the appropriate package according to the PC processor (32 bits,
itanium 64 bits, other 64 bits). And just make sure to update to the
last service pack after install. You can download it from this page
