I'm assuming that you're trying to do this in Query/400 as opposed to RPG?
If so, create an SQL view over the file like this:

Create View MYLIB/MYVIEW
            ( FIELD1, FIELD2, ONOFF )
As Select
            FIELD1, FIELD2,
                Case When FIELD3='1'
                    Then 'On'
                     Else 'Off'
                 End
    From SOMELIB/SOMEFILE

Then change your query to use the view instead of the physical file, and
your problem is solved.
