Yes, it is fine for the wdsc.ini to be in the 5.1 directory if you did the
upgrade.  Also, you are correct that nothing should be after the equals
sign for VMArgs.

Now, if you have applied the JVM Update and are still experiencing
problems, the next step is to turn of the J9 optimization (this seems to
usually be the cause).  To do this, you need to modify the wdsc.ini
file.
The wdsc.ini file is found in the base product install directory (it is
something like C:\Program Files\IBM\WebSphere Studio\Site
Developer\v5.1.2\ ).  Edit the file and remove '-Xj9' from the VMArgs
line.  Save the file and restart the product.

I recently upgraded to 5.1.2 from 5.1.0.3.
In doing so I updated the JVM.
WDSC bombed on me with a JVM error (which always happened every so
often), so I was following your directions above and I noticed that the
folder the wdsc.ini is in is 5.1, not 5.1.2.  Did my upgrade not work
correctly?  It seems to be working fine (no additional issues).

Also, after editing wdsc.ini, the VMArgs line reads as below, and I want
to make sure it's ok that there is nothing after the equal sign.
